Delta, symbolized by Δ, measures an option's price sensitivity to a $1 change in the underlying asset's price. For example, a call option with a delta of 0.5 means the option's price will increase by $0.50 for every $1 increase in the asset's price.

Conversely, a put option with a delta of -0.5 indicates the option's price will increase by $0.50 for every $1 decrease in the asset's price.

The main goal of delta hedging is to reduce exposure to unfavorable price movements in the underlying asset. Traders strive for a delta-neutral position, where the portfolio's overall delta equals zero. This ensures that small price movements in the asset do not significantly impact the portfolio's value.

Delta hedging involves adjusting the portfolio to offset the delta risk of option positions. If you hold options with a positive delta, you sell the underlying asset to neutralize the risk.

Conversely, if you hold options with a negative delta, you buy the underlying asset. This balancing act requires continuous monitoring and frequent adjustments due to market condition changes, a process known as dynamic hedging.

  1. Calculate Delta of the Position: Determine the total delta by multiplying each option's delta by the number of contracts held. For example, holding 10 Bitcoin call options with a delta of 0.4 results in a total delta of 4.
  2. Offset the Delta: Achieve neutrality by executing opposite positions in the underlying asset. In the example above, selling 4 Bitcoins would neutralize the positive delta.
  3. Monitor and Adjust: Continuously rebalance the portfolio as delta values fluctuate with changes in the asset's price, time decay, and volatility.

Delta-gamma hedging combines delta hedging with gamma hedging to further reduce risks associated with changes in the underlying asset and the delta itself. Gamma measures the rate of change of the delta. By addressing both, traders can achieve a more robust risk management strategy.
